Contract manufacturing is an arrangement where a manufacturer produces a product on your behalf using materials they buy themselves, then sells you the finished goods. You are purchasing a completed product rather than a processing service, and the manufacturer carries the raw material purchasing, the stockholding and the associated working capital.

The defining feature is material ownership. Because the manufacturer buys the inputs, they absorb raw material price movements between quotation and production, take responsibility for supplier quality, and typically hold regulatory duties attaching to whoever manufactures or imports the substances involved. That last point matters more than buyers often expect - see UK REACH and contract manufacturing.

In practice this model suits businesses that would rather buy an outcome than manage a chemical supply chain. It removes the need to source, qualify and store raw materials, and it means one party is accountable for the finished product meeting its specification. The trade-off is less visibility of exactly which grades and suppliers were used, and less direct control if you have strong views about either.

It contrasts with toll manufacturing, where you supply the materials and pay only for processing. Neither is inherently better - contract manufacturing versus toll manufacturing sets the two side by side, and who owns the raw materials covers the commercial consequences of the choice.

If you are weighing the two models, the practical test is where you would rather carry risk. Contract manufacturing moves raw material price exposure and supplier management onto the manufacturer, and prices that in. Ask how raw material movements will be handled over the life of the agreement, since that clause determines whether your unit cost is genuinely fixed.
